More than 100 years ago, Charles Henry Dow, founding father of Dow Jones and Company, as well as the Wall Street Journal, placed great importance on the study of trends and trend lines in the stock market. He compared stock market trends to the ocean tides washing up on the beach. By placing a stick in the sand, one can tell if the tides are coming in or going out. His analysis of the stock market was developed further by journal editor William Hamilton and was eventually called the Dow Theory. Some analysts still follow the theory or at least make use of some of its components. The Three Trends Dow said there are three important types of trends in the stock market:

Figure 8 1 shows the activity in the Dow Industrial Average from January 1999 to May 2004. During 1999 and 2000 the market was in a slow uptrend. In 2001 it corrected and fell into a downtrend Although the impact of 9/11 (2001) was a factor, notice that the market was already in a decline, which would become a secondary trend. It s entirely possible that this was the beginning of the bear market that followed, but the events of 9/11 caused large investors to attempt to give support to a threatened stock market. This caused a rally and the bear was delayed. The Strongest Trend The strongest trend is the primary trend. The market can have expected or unexpected weakness where the Dow Industrial Average drops more than 500 points but recovers. In these situations, the primary trend remains strong.

PART II Analysis
When an uptrend changes direction and breaks through the trend line, it is a signal of stock market weakness that could become a reversal. Breaking through the trend line is the key indicator. Sometimes the signals are false and the primary trend continues. Other times the trend turns. It all depends on what happens after the trend line has been crossed.
WHERE TO DRAW THE LINES
When a person first begins drawing trend lines on a stock market chart, the question occurs as to where the lines should be drawn. The inadequate (although accurate) short answer is to draw them where you want they re your lines. Here are some more useful guidelines: Uptrend: Draw the uptrend line underneath the data point lows. Downtrend: Draw the trend line on top of the data point highs. The main reason for these two locations is that they will clearly show where the trend changes direction and breaks through the line. A Best Fit Approach There are many opinions as to where trend lines should be drawn. The ideal is to figure out where the professionals think the trend lines are located. Interestingly, this tends to be where the trend line fits best. Several data points are connected by the line. The line shows examples of support when the market is trading above the trend and resistance when it s trading below. If there are secondary trends, it s easy to see the market usually correct sharply if the trend line is penetrated. It takes practice and experimentation to see which line placement is most effective. Data Point Extremes Some say to draw trend lines at data point extremes. This does not work well because doing so totally bypasses many secondary trends. Although the trend line will show some areas of support, it will not show resistance. Drawing lines at extreme ends of data may work for technical patterns, but isn t effective for reliable trend lines. Figure 8-2 shows a well-defined primary uptrend in the Standard & Poor s 500 Index.
