Since a short seller of stock has an obligation to buy back the stock at some point, the broker does not normally permit the short seller to withdraw proceeds. In fact, the firm could require the short seller to deposit a further sum of money or marginable securities in case the stock price rises and additional funds are needed to buy back the stock. All of this is determined by the situation existing in the investor s margin account.
BORROWED STOCK
This can create situations that are quite annoying when they suddenly appear as problems. In order to prevent a situation in which more shares are sold short than exist, shares must be borrowed by the brokerage firm to cover a short sale. If the shares can t be borrowed from within the firm, an attempt is made to borrow the stock from another firm. Sometimes there is a shortage of stock to borrow and the investor is unable to sell short. Lenders of stock for short positions can call back the stock at any time. If stock cannot be borrowed elsewhere, the position can be closed out by the brokerage firm, no matter what the current profit or loss situation looks like. The short seller is notified, though not necessarily before the stock is repurchased. The borrowing situation means that it is good to select a candidate with a fairly large number of outstanding shares. Although shares for borrowing can become scarce with any company, the more shares that are outstanding, the more shares there are available for borrowing.
